Can the basic pay component of salary of an employee (of an Indian IT company) at higher grade (suppose Director) be lower than an employee at lower grade (suppose Manager)? Please provide any reference to the Indian laws/regulations if any.

No laws / regulations prohibits salary structure payment. It is common in IT industry the salary of an employee is decided by the market value at the time of recruitment and subsequently on his performance. The performer / contributes earn more than his boss. Nothing prohibits. That is why the salary structure for top management in most of the Industry is confidential.
