I truly believe that yes, there are instances when employees try to force opinions & acts on the management, in this particullar case it is too much for the management to consider things in favor of the emplyoee since he is engaged in things which is Costing the company lot of time & stress.
The employee should be called for a counselling & persuaded to reveal the system passwords. In case it does not happen in peace, judiciary should be brought in with consultation of Company Legal Team.

Following are the views.
a) No way the breach of trust can be tolerated and it is quite sufficient to file criminal proceedings under various sections of IPC.
b) The very fact that this person was incharge of IT and had access to the paswords is enough to mention that no body else could innetnionally change the passwords.
c) There is no requirement to give him any letter of relieving. You may publish his photograph along with his misdoings in the leading news papers and indicate the public that he has no relations to the company and his credentials of working with your company can not be releid upon. This needs to be done in addition to the police complaint.
d) The police complaint may also indicate his demand for the money(F&F) for disclosing the changed passwords, which amounts to a criminal act.
Under no cicrcumstances an organization should bow before the one who holds it for Ransom for illegal and criminal things.
